Hedge fund traders are jostling for a slice of the action in Japan this week as the biggest-ever rebalancing of the Topix equity benchmark comes into effect.

A reshuffle impacting more than 700 stocks is expected to trigger around $60 billion of passive trading at Thursday’s close, driven by investors like exchange-traded funds that adjust their portfolios to track the index.

The index rebalancing — the latest step in a yearslong effort by Japan Exchange Group Inc. to make the Topix more investable — will kick off on Friday and be implemented across eight quarterly phases through mid-2028. The shakeup includes deletions, additions and free-float weight adjustments. That is offering a potential boon to arbitrageurs and other hedge fund traders who are predicting the winners and losers.

“Everyone who’s large is going to be looking at this. If you can name a large hedge fund, they will be involved,” said Travis Lundy, an independent Hong Kong-based analyst who consults for hedge funds and publishes event-driven equity research on Smartkarma.

The revamp will put more focus on a market that has beaten global rivals this year. Although the Topix’s roughly 17% rise in the year to Tuesday’s close puts it behind Japan’s tech-heavy Nikkei 225 index, it is comfortably ahead of other investor favorites like the S&P 500, the Nasdaq and the Euro Stoxx 50.

The reshuffle is a sign of how Japan’s market reforms have given global hedge funds increasing chances to pick up profits. While corporate governance changes have provided fertile ground for the activists and value investors that take a longer-term view, the Topix overhaul is offering short-term and arbitrage traders their own way to benefit.

The appeal of this month’s Topix rebalance for index arbitrage funds largely lies in its scale, Lundy says. He estimates roughly $31 billion each of buying and selling by passive funds on Thursday alone, ahead of the changes taking effect from Friday morning.

Hedge funds can benefit by providing liquidity to passive investors who must buy or sell stocks to align with the new benchmark. For example, after the Topix changes were announced earlier this month, a trader could have taken a large position in a stock whose index weighting is set to increase, and could sell those shares for a profit at the market close on Thursday when passive demand will be high.

“The exchange gave really clear instructions on what the KPIs were” for Topix inclusion and weighting changes, making it relatively easy for investors to predict which stocks would be removed or added ahead of JPX’s announcement on Oct. 7, said Andreas Gruenbichler, an adjunct professor of finance at the University of St. Gallen.

Based on JPX’s criteria for liquidity and free-float-adjusted market cap, traders would have been able to establish long or short positions months in advance, making the Topix rebalance an attractive trade, said Gruenbichler, whose latest research focuses on the Topix reform.

The total value of trading linked to the Topix rebalance will be more than double that recorded during the index’s previous reshuffle, which ended in January 2025, according to an estimate by Junichi Hashimoto, Daiwa Securities Group Inc.’s chief quantitative analyst. He anticipates that index-tracking funds will need to reallocate around 3.1% of their portfolios as a result of this rebalance, compared with roughly 1.8% last time.

While the overhaul should make the Topix easier to track in the long term, the scale of the shakeup could trigger short-term volatility that poses both an opportunity and a risk for hedge funds, said Célia Fseil, head of equity market neutral at Candriam.

The implementation period “may create concentrated demand for additions, substantial gross reweighting flows, and put pressure on closing auctions,” said Fseil, who’s based in Paris and manages Candriam’s index arbitrage fund. That’s likely to create “unusually large opportunities and execution risks for index-arbitrage traders,” she said.

Broader market volatility, especially around stocks linked to artificial intelligence, has likely derailed some index-rebalance trades. Japanese memory chipmaker Kioxia Holdings Corp., for example, had seen its stock price drop almost 30% since JPX’s Oct. 7 announcement through Tuesday’s close, even though its Topix weighting is set to increase.

But the breadth of the reshuffle means tech-shy arbitrageurs have plenty of other sectors to play. The stocks set to be added to the index include McDonald’s Holdings Co. Japan and Toei Animation Co., the studio behind the Dragon Ball series.
