The UK government needs to level with the public that departmental cuts will be needed to pay for higher defense spending, the International Monetary Fund warned.

Britain is facing an £11 billion ($14.6 billion) annual bill to lift military expenditure to a target of 3% of gross domestic product by 2030, with the government due to set out its plans at next year’s spending review. However, it has yet to explain how it will cover the cost.

IMF officials at the fund’s annual meetings in Bangkok said borrowing isn’t a long-term solution because debt levels are already high. Savings elsewhere in the budget will be required, they said, while tax increases risk damaging side effects.

“The discussion about the social contract behind spending is very, very urgent,” said Rodrigo Valdes, director of the IMF’s fiscal affairs department.

Cuts have proved difficult for Labour to deliver since it won the general election in 2024. Plans for a £5 billion reduction in welfare were overturned by a rebellion among the party’s own MPs last year, raising serious concerns in markets about the UK’s commitment to bring the public finances under control.

Era Dabla-Norris, deputy director of the fiscal affairs department, said governments facing greater defense demands will need to tell the public that “there are going to be difficult trade-offs.”Politicians will have to explain their budget priorities, she said, because the public needs to “know what the priorities are, what needs to come first.”

Tax hikes aren’t a good option because Europe and the UK already have “relatively high” tax burdens, Valdes said. “The space for a lot more revenues is not easy. It distorts at the end of the day.”

Any short-term borrowing to cover emergency military costs must eventually be offset, he added. “Even if you accommodate temporary risk with debt, you have to be prepared at some point to recognize that debt cannot forever finance this part.”The global economy is facing severe fiscal challenges, with the world debt ratio on course to reach 100% of GDP by the end of the decade for the first time since the end of World War II. High debt levels and rising interest rates have left many countries’ fiscal positions increasingly difficult to sustain, though the IMF stressed that the UK is now addressing the problem.

Borrowing costs have been rising in part because investors are demanding higher returns to compensate for greater risk.

“Countries need to consolidate before markets force them,” Valdes said. “Our message today is slightly different than in the past. The sense of urgency needs to be understood differently. In the past, we usually say we need to adjust but think of a credible plan.”

The IMF is “saying now it’s urgent because basically the conditions have changed,” he said. “We knew that we had a lot of debt and there was the risk of higher yields, but now higher yields materialized. So we’ve dialed up the urgency of our message.”
